What's the max clearance on my cutless bearing,I can move the shaft up 1/8 in as it rest on the bottom of the bearing.

No clearance is acceptable. If the shaft is not tight in the bearing, then there is too much play and the shaft will wobble as it turns. That will cause the bearing to wear more. Not a good thing.
The dimensions of the cutlass bearing are 1 1/4 " ID, 2" OD, 5" length. On Dana (1978 382) there are no set screws holding the bearing in place. The outer race of the bearing is knurled which provides a friction fit in the shaft tube.
